Shopify (SHOP.US) free cash flow surged 61%, yet its pre-market shares once plunged 20%! After Intel Corporation's sharp decline, tech stock earnings face harsh expectations again.
For Shopify, what is more explanatory is that: third-quarter transaction volume grew about 29.5% and gross profit grew 28%, both falling short of Morgan Stanley's pre-earnings estimates of about 33% and 31%32%. Therefore, even a 61% surge in free cash flow was not enough to dispel the market's doubts about valuation.
Canada-based e-commerce giant Shopify Inc. (SHOP.US) saw its shares fall as much as about 20% in U.S. pre-market trading from the previous close of $156.22 after it released its latest earnings report. U.S. CPU and chip manufacturing giant Intel Corporation (INTC.US), whose shares suffered their worst decline in four decades after reporting results last week, and Shopify share a common trait: both beat earnings expectations for the quarter yet their shares were sold off. The key difference is that Intel Corporation closed down about 28.6% because its forward profit guidance fell short of expectations, while Shopify's holiday-season guidance was broadly in line with market expectations.
For Shopify, the more explanatory factor is that third-quarter transaction volume grew about 29.5% and gross profit grew 28%, both falling short of Morgan Stanley's pre-earnings estimates of about 33% and 31%32%. Therefore, even a 61% surge in free cash flow was not enough to dispel market doubts about valuation. The investment value of the company's partnership with the globally popular AI agent Meta Muse, and its catalytic effect on the fundamental outlook, will ultimately depend on how many orders it can create for merchants that would not otherwise have occurred, and how much gross profit those orders can leave for Shopify.
Comparing the earnings report with market expectations, what best explains the decline is this: profit beat expectations, but the two metrics supporting the high valuationplatform transaction volume and gross profitdid not reach the growth rates some institutions had bet on. Third-quarter revenue was $3.742 billion, up 32% year over year, broadly in line with the market expectation of $3.74 billion; adjusted earnings per share rose from $0.34 to $0.49, above the expected $0.46. Gross merchandise value (GMV), however, was only $119.145 billion, slightly below the market consensus of $119.9 billion cited by Royal Bank of Canada (RBC); its year-over-year growth of about 29.5% was also below Morgan Stanley's pre-earnings estimate of about 33%. Gross profit grew 28%, also missing the roughly 31%32% range in Morgan Stanley strategists' latest estimates.
Holiday-season guidance was also not enough to drive a meaningful upward revision to profit expectations. Shopify expects fourth-quarter revenue to grow by just over 30% year over year, with gross profit growth approaching but below 30%; before the earnings report, Wall Street had forecast about 30% and 28%, respectively. The company expects its free cash flow margin to be flat with the year-earlier level of about 19%. In other words, the guidance was broadly in line with consensus and did not signal a sharp weakening in consumer spending; but according to Morgan Stanley's pre-earnings estimates, Shopify's stock at the time traded at about 60 times expected 2027 free cash flow, versus an average of about 36 times for large software companies. At such a valuation, "maintaining strong growth" and "growing strongly enough to justify a valuation upgrade" are two different thresholds.
For every $100 in transactions, $68 runs through its own payments: why did cash flow strengthen even as gross margin fell?
Shopify's operating base is still expanding. Third-quarter subscription solutions revenue was $836 million, up 20% year over year; month-end monthly recurring revenue (MRR) rose from $193 million to $230 million, an increase of about 19%. Faster growth came from revenue generated alongside merchant transactions: merchant solutions revenue reached $2.906 billion, up 35% year over year, accounting for about 78% of total revenue.
Among this, the latest earnings data show that Shopify's own online payments and digital wallet transaction platform Shopify Payments processed $81.4 billion in transactions, up 35% year over year; payment penetration rose from 65% to 68%. This means Shopify both benefits from merchants selling more goods and captures a larger share of payment business on the same set of transactions.
Payments growth also brought more payment processing costs; infrastructure costs for the subscription business, including cloud hosting, basic software and large-model calls, increased by $40 million year over year. Although group gross profit rose to $1.781 billion, gross margin fell from 48.9% to 47.6%. But operating expenses grew only about 16%, significantly slower than gross profit, so operating profit rose from $343 million to $568 million, up 66%; operating margin rose from 12.1% to 15.2%.
Under U.S. GAAP, net income rose from $264 million to $462 million; free cash flow increased from $507 million to $816 million, up 61%, and the free cash flow margin rose from 18% to 22%. The most valuable distinguishing data in this earnings report may be thisgross profit left per dollar of revenue declined slightly, but expense growth was controlled, ultimately leaving more operating profit and cash.
Muse handles discovery, Shopify handles checkout: how does agentic shopping become actual revenue?
Shopify's partnership with Meta connects product catalogs and Shop Pay checkout into Muse: consumers can discover products in conversation and, after authorization, pay directly, with card information not handed to the agent. Merchants remain responsible for fulfillment and after-sales service, and direct checkout within the Meta channel does not carry an additional channel fee, only the regular payment processing fee.
Analysts from Deutsche Bank Aktiengesellschaft believe the importance of this partnership lies in the fact that leading AI platforms are plugging into Shopify's transaction infrastructure; even if the starting point for shopping shifts from merchant websites to agents, Shopify still has an opportunity to capture orders and payments without first having to win the competition over which AI app consumers use.
Early data already show consumers are willing to shop this way. Meta disclosed at its October conference call that about six weeks after Muse's launch, more than 10 million people in the U.S. and Canada had completed setup; more than a quarter of users used it to shop, with an average purchase amount exceeding $200, including travel spending. Shopify's own disclosed third-quarter data are even more relevant to the AI agent questions investors have increasingly focused on recently: traffic directed to merchant stores by AI reached 2.6 times the year-earlier level, orders originating from AI search reached 3.3 times, and the conversion rate of AI-referred visits was 64% higher than that of organic search. The former set is Muse platform-wide data, while the latter covers multiple Shopify AI channels; the company did not separately disclose GMV contributed by Muse.
What is most worth tracking going forward is whether AI agent-led agentic AI shopping workflows can bring in new-customer orders that would not otherwise have converted, and whether the payment gross profit contributed by those orders can cover the added technology coststhese factors together will determine whether Muse is merely another checkout entry point or whether it expands Shopify's business.
