Title context: Refining profits soar! Citi sharply raises Marathon Petroleum (MPC.US) price target. Can crack spreads sustain the next "refining bull run"?
Text:
Since the start of this year, its stock price has repeatedly hit new highs against the backdrop of a severe shortage of refined product supply, and its year-to-date gain in 2026 has reached as high as 200%. U.S. refining giant Marathon Petroleum Corporation (MPC.US) has received a sharp upward revision to its price target from a Wall Street financial giant, which has formally delivered a research report to this refining giant based on a bullish view of further upside potential. Citi analysts sharply raised Marathon Petroleum's 12-month price target from $318 to $518, an increase of 62.9%, implying 12.9% upside from the closing price of $458.81, with total return including dividends of about 13.8%, while maintaining a "Neutral" rating.
Crude oil oscillating at high levels, refined product shortages, and elevated long-end interest rates are pushing global refining stocks into an earnings window characterized by "the coexistence of profit explosion and valuation constraints." On October 12, Brent crude and WTI crude futures closed at $106.65 and $93.74, respectively, and during the midday session on October 13 Beijing time they pulled back slightly to $105.47 and $92.57. Based on the closing price on February 27, the last trading day before the U.S.-Iran war broke out on February 28, 2026, Brent crude has surged 45% from pre-war levels, while WTI crude has risen about 40%.
In terms of the crack spreads that the market is focused on, as of last Friday's U.S. stock market close, namely October 9, the NYMEX front-month ultra-low-sulfur diesel crack spread versus WTI fell by $6.45 in a single day to $96.80 per barrel, still at a high level. The same type of U.S. diesel futures crack spread versus WTI reached a record $102.20 per barrel on August 17, far exceeding the current $96.80. Therefore, although the NYMEX front-month ultra-low-sulfur diesel crack spread versus WTI has cooled somewhat, it remains in a historically high range, indicating that the supply tightness in diesel relative to crude oil has not yet been fundamentally alleviated.
Citi's core bullish judgment on the company is that sharply higher crack spreads will lift the earnings center, while maintenance, product mix, and changes in Strategic Petroleum Reserve (SPR) income constrain realization; midstream assets provide cash flow support, while buybacks are constrained by working capital and performance obligations. Third-quarter EPS is expected to be $25.64, still 2.2% below the Visible Alpha consensus of $26.21. The November 3 earnings report will directly test whether the strong boom in refining can be fully converted into strong shareholder returns for the company.
Crack spreads ignite profits: the refining giant earns from supply mismatch
The main business of U.S. refining giant Marathon Petroleum (MPC.US) focuses on refining, refined product sales, and midstream energy infrastructure: purchasing crude oil and processing it into products such as gasoline, diesel, and jet fuel; operating pipeline transportation, storage, natural gas processing, and natural gas liquids (NGL) fractionation through its controlled MPLX, while also developing renewable diesel.
Compared with Exxon Mobil Corporation and Chevron Corporation, two integrated energy giants that cover oil and gas exploration and production, transportation, refining, and sales for independent refiners, Marathon Petroleum focuses on refining as its core, combined with midstream logistics, and is usually classified as an independent refiner. The company's core earnings variable is not the trend of Brent crude prices, but the spread between refined products and crude oil, feedstock discounts, refinery utilization, processing costs, and midstream business cash flow. However, crude oil is also a procurement cost; if crude rises faster than refined products, refining margins may come under pressure. By contrast, the upstream crude oil and natural gas production chains of Exxon Mobil Corporation and Chevron Corporation usually benefit directly, but overall group performance also depends on downstream and other businesses.
The current GEO Group Inc situation cannot yet be characterized as a substantive easing - the U.S. and Iran still differ on the sequencing of talks over the reopening of Hormuz and the nuclear issue, the Houthis attacked a Saudi airport, tankers near the strait were attacked, and on the Russia-Ukraine side Ukraine accused Russian forces of continuing to attack energy facilities after the announcement of an "energy ceasefire."
Expectations of increased Russian diesel supply have brought marginal cooling, but facility and transportation constraints have not yet been lifted. EIA data show that in the third quarter the average New York Harbor gasoline crack spread was more than double the previous year, while diesel and jet fuel were close to triple; distillate spreads continued to widen in September and are expected to decline later but remain elevated. The value of Marathon Petroleum's (MPC) roughly 2.9 million barrels per day of flagship refining capacity lies in processing discounted feedstocks into scarce refined products: the difference between product selling prices and feedstock costs, product yields, and unit efficiency together determine profitability.
However, strong indicators do not automatically profits realized to the same extent. Citi set the third-quarter profit capture rate at 93%, below the 96% average for the same period over the past three years, reflecting drag from byproducts, weaker SPR income, jet fuel's discount to diesel, maintenance at Gulf Coast and Midcontinent conversion units, and pressure on West Coast refined product margins. The Midcontinent reference crack spread widened to $47.01 per barrel due to competitor outages, but MPC's actual product mix does not fully match the indicator; a widening diesel premium over gasoline is favorable to its higher diesel yield. Improved market structure brings about $350 million of quarter-over-quarter benefit, already included in the indicator. The historical fourth-quarter capture rate has averaged 116% since 2019, reflecting that actual profits can exceed reference indicators, which is not part of this quarter's forecast.
The earnings revisions mainly bet on subsequent spreads: 2026-2028 EPS rises from $42.11, $24.08, and $22.94 to $73.66, $63.10, and $30.97, increases of about 75%, 162%, and 35%; fourth-quarter EPS rises from $2.54 to $29.81. At the same time, 2028 earnings are significantly lower than 2026, indicating that the model still incorporates cyclical reversion. Although renewable diesel margins are strong, delayed recognition of feedstock costs may drag on current-quarter performance; Citi analysts expect MPLX third-quarter adjusted EBITDA of $1.85 billion, slightly below the consensus of $1.86 billion. MPLX is also rated "Neutral," with a $55 target, implying about 3.2% downside from $56.83; its net present value valuation corresponds to about 10.25 times 2027 EV/EBITDA.
After yields spike - high profits for energy companies must cross the cash flow and valuation thresholds
The global asset pricing anchor had previously surged directly - 10-year and 30-year U.S. Treasury yields rose by 50 and 37 basis points in September, respectively, and on October 9 were still at 5.24% and 5.60%, after which they briefly approached the highest levels in two decades; by the Asian midday session on October 13, the 10-year U.S. Treasury yield had fallen back to 5.193%. Energy inflation pushes up policy rate expectations, fiscal debt pressure increases term compensation, and AI financing and productivity expectations strengthen upward pressure on real interest rates. These trends will transmit to global assets and refining companies through dollar funding costs, discount rates, and end demand.
For every $10 per barrel change in crude oil prices, MPC's working capital changes by about $550 million. At the end of June, parent cash was $6.7 billion, with a minimum cash target of $1 billion, but it still needs to cover inventories and SPR obligations starting in 2027; in the second quarter the company had already received 12 million barrels, with another 10 million barrels pending receipt. Citi expects buybacks of about $3 billion per quarter, and the buyback volume is still significantly below the 25% threshold of the average daily trading volume over the past four weeks listed in the research report, leaving room for execution.
As of the end of June, MPC's parent cash was $6.7 billion, above the minimum cash target of $1 billion, but funds available for buybacks still need to account for working capital and future crude oil repayment needs - for every $10 per barrel change in crude oil prices, working capital changes by about $550 million; at the same time, the company borrowed about 12 million barrels of crude oil from the U.S. Strategic Petroleum Reserve in the second quarter, with about another 10 million barrels yet to be delivered, and will assume oil repayment obligations starting in 2027. Therefore, the working capital convenience obtained from currently acquiring crude oil also corresponds to future funding needs for purchases and repayment of crude oil.
Citi said the price target increase comes from higher earnings assumptions and does not mean valuation can expand indefinitely. Citi combines 2027-2028 forecasts and uses an average valuation of three methods: 6 times EV/EBITDA, 11 times P/E, and DCF. The DCF assumes a weighted average cost of capital of 6.5% and perpetual growth of 1%. It believes buybacks, operational execution, and dividend increases are already fully reflected in the share price. The bull case is $550, about 19.9% upside, relying on additional supply disruptions to further push spreads higher; the bear case is $250, about 45.5% downside, corresponding to faster Russian refinery restarts or weaker demand. Low-priced Midcontinent crude and a wider light-heavy oil spread are favorable to complex refineries, while narrowing spreads and new global refining capacity weaken excess profits. The core of the earnings trade is judging how long high crack spreads can be sustained and how much cash can be realized.
